The engine is turning the gearbox, which is turning the rear output of the transfer box. If the handbrake is on it will stall the engine. If the handbrake is off, I'm betting that it's turning the prop, which isn't driving the car because a half shaft or diff is duff. The car will move with the handbrake on because the wheels aren't driving the propshaft.

the s3 is in the building :D

unfortunately arrived as it got dark but I had a quick look underneath and the prop and joints all seem fine.

in rear wheel drive the handbrake doesn't work. with the handbrake on in rear wheel drive the car is mobile. take the handbrake off and it doesn't move. put it in gear with the handbrake off and you can lift the clutch up all the way and it doesn't stall. put the handbrake on and it stalls.

in 4wd handbrake works as it should and car will move around as expected.

with car in gear in rear wheel drive the rear prop is not turning

so I am guessing this is a transfer case problem? or something between the transfer case and prop
for the hand brake not to work, there must be a half shaft or diff issue, hand brake locks drum and so prop to the transfer box case,
in low box or 4 wd hand brake will work on the front axle

I think we're in complete agreement James, I just didn't mention using front wheel drive to get the handbrake in action because that was covered earlier in the thread.

I shall pull the halfshafts tomorrow, it is really annoying they dropped it off so late but I guess you just have to go with their schedule and priority

Earlier in the thread you said that you had to put in low and yellow knob down to get it to drive?

indeed I did, that was when it was down in Exeter when my daughter was driving it and I was getting her to put it into 4wd over the phone.

the moving about in rear wheel drive with the handbrake on only came to light when it had been recovered to here and I discovered it more by accident than design.

it goes in low which as I understand it is automatically 4wd, and also goes in high with the yellow knob down
