Hmmm I'm sure someone will correct me if I'm wrong but the only place i think the water can go from that pipe is either out through the hole at the bottom or into the heater. If it goes above the lip the water goes straight into the heater. If there isn't to much of it the heater will turn on...

That "nipple" as you put it serves no real purpose that I could see. All that happens is over time it gets clogged up with gunk again and eventually no water will go through at all. Then when it rains the intake section fills right up and then flows into the heater fan. Turn the heater on and...
