“New” engine arrived yesterday and found this - thick layer of rusty deposits.

It was actually worse than this - I made a brief attempt to remove a little of it. My guess is previous owner used water to instead of coolant, but the pictures of the engine I looked at before I purchased didn’t show anything to this extent (see at end of post).

Could this have built while engine was in storage? And more importantly, can this be remedied or should I be thinking about returning engine?

It's the amount of rust scale hiding in the rest of the engine that would be the concern.
IMO that's been going on for a while & suggests a lack of antifreeze/inhibitor in proper proportions
 
If it flows and doesn’t leak anywhere unexpected should be good to go.
